To me it's not clear if using the outside url is not equal of just grabbing the original image and hosting it here in a new form as an attachment wherreas using the url would only mean the image is uploaded from an outside source and not from your computer.
If the image is on your computer (and you own the image), use #1 in the instructions. If the image is on the internet, like on an image hosting site like imgur or ImageShack or DeviantArt, or like on your own website or blog (and you own it) use #3.
If you own the image, it can be used in the forum. If you don't own the image, the CoC says you should not put it in the forum. But you could still post a link to it.
You can't grab just any image from anywhere on the internet, and put it in the forum. If you don't own the image, or have rights to it, you need to look into it's license to find out if you're allowed to use it. If you are allowed to use it (such as public domain image) then either save it to your computer and use #1 in the instructions, or upload it to an image host and use #3. Don't forget to give proper credit, if the license calls for it.
YouTube videos seem to be an exception to that rule, although I don't understand why. Maybe putting a video on YT is like Open Clipart - it automatically becomes public domain??? I don't really know how that works.

Pasting works if you copy /the image/ from another web page. Otherwise paste the url into the attachments search box and click the search button. When you get the uploaded response, you can decide between the three options, the far right one is embed.

Hmm that didn't work as expected -or rather I have no idea what to expect.
From the paperclip sign the attach image panel pops up, showing the upload quota used up already.
